Petitioners' preferred stock was redeemed pro rata by their closely held corporation under circumstances in which (1) there was no diminution of their proportionate interest in the corporation; (2) there was no contraction of the corporation's capitalization or its activities, rather both increased; (3) cash on hand and earnings and profits in substantial amounts were available; (4) no real or substantial corporate business purpose was proved.

The issue to be decided is whether payments received by the petitioners in redemption of their shares of preferred stock in the distributing corporation constituted dividends taxable as ordinary income within the purview of
FINDINGS OF FACT.
The stipulated facts and exhibits are incorporated herein by this reference.
All of the petitioners are residents of the city of Lancaster, Pennsylvania. Samuel H. and Tessie D. Kessner, husband and wife, and Joseph and Mary Rabinowitz, likewise husband and wife, filed timely joint Federal income tax returns for the years involved with the then collector of internal revenue1956 U.S. Tax Ct. LEXIS 91">*93 for the first district of Pennsylvania.
The male petitioners (hereinafter referred to as petitioners) and one Philip Kessner were general partners in a children's clothing manufacturing company in New York City, organized on November 2, 1942. Each of the petitioners owned a 25 per cent interest therein and Philip Kessner owned a 50 per cent interest. The starting assets of the partnership totaled nearly $ 256,000. The net capital investment then approximated $ 147,000.
The business operation was highly seasonal in nature. Bank loans and extensions of credit from suppliers were regularly needed during peak inventory periods in order to meet current operating demands such as labor costs. Credit was generally geared to the firm's normal working capital. Toward this end the company acquired and regularly maintained a fund of United States savings bonds which, along with the cash surrender value of certain life insurance policies, were regarded and used in the same manner as cash.
The company flourished. During the 3-year operating period ending October 31, 1945, total net profits of $ 256,224.85 were earned. On that date total net assets amounted to $ 324,966.37 and the net invested1956 U.S. Tax Ct. LEXIS 91">*94 capital was $ 239,074.46.
26 T.C. 1046">*1048 At about this time, in the prospect of continued expansion, the decision was made to incorporate. Corporate papers were first filed under the laws of the State of New York on August 23, 1945. From August 23, 1945, until February 28, 1946, Kessner and Rabinowitz, Inc., did not have any assets or liabilities and did not engage in any business. The partners became the sole shareholders, officers, and directorate of the new corporation. It was further decided that the corporation would need to be capitalized at at least $ 200,000, and that one thousand no-par-value common shares and one thousand $ 100-par-value preferred shares would be authorized. All voting rights vested in the common shares. The preferred stock was to be nonvoting, with noncumulative dividends of 5 per cent, to receive par plus accumulated dividends on dissolution, and redeemable at $ 103 plus accumulated dividends upon the call of the directors with 30 days' written notice any time after March 1, 1949.
The partnership operation continued until February 28, 1946. As of that date the partnership's net invested capital was $ 224,656.61. Its principal assets were accounts receivable1956 U.S. Tax Ct. LEXIS 91">*95 and inventory in the respective round amounts of $ 157,000 and $ 192,000. It also held $ 46,616.81 cash in banks, $ 70,222.89 in United States bonds, and $ 15,818.14 "Cash surrender value -- life insurance." Its principal liabilities then were $ 50,000 of notes payable and $ 213,000 of accounts payable.
At a meeting of the directors on February 28, 1946, it was agreed that the partnership assets, including the goodwill of the business, plus the capital and additions thereto, and subject to its indebtednesses, were reasonably worth the $ 224,656.61 demanded therefor and that it was to the best interest of the corporation to accept an offer from the partnership to transfer all the assets and liabilities for that amount. It was further agreed that 500 of the 1,000 authorized shares of no-par-value common stock, at an aggregate value of $ 100,000, and 1,000 shares of $ 100-par-value preferred stock were to be issued to the former partners in payment in proportion to their partnership interests, the remaining $ 24,656.61 to be paid in cash in approximately the same ratio, as follows:

The business continued to prosper, as expected, and the corporation expanded its operations. The fund of United States bonds 26 T.C. 1046">*1049 was gradually exhausted in the ever-increasing need for working capital in the corporation's early period of operations. By 1949 the corporation had accumulated a sizable amount of cash in banks which exceeded its needs and no subsidiary funds were any longer maintained. Through the period ending February 28, 1950, nearly $ 475,000 of net profits before taxes (nearly $ 280,000 after taxes) were earned. During this same period total cash dividends of $ 35,000 were declared and paid on common stock and $ 15,000 on preferred stock. During the next 2 fiscal years, with nearly $ 273,000 of additional net profits before taxes ($ 153,000 after taxes), 5 per cent dividends were paid on preferred stock and a $ 10 per share dividend was declared on common stock on December 1, 1951. The total annual salaries of the director-officer-stockholders were gradually raised from $ 31,000 to $ 57,000 and aggregated nearly $ 260,000 over the period under review.
On February 26, 1949, a share-for-share common stock dividend of1956 U.S. Tax Ct. LEXIS 91">*97 500 no-par-value shares was voted. This brought the total issued and outstanding shares of common stock to 1,000 as originally authorized. Then, on March 12, 1949, the directors voted to change the authorized capital structure to consist of 5,000 shares of $ 100-par-value common stock and, as before, 1,000 shares of $ 100-par-value preferred stock. Accordingly, a share-for-share exchange of new for old common stock was voted at that time. The aggregate value of capital stock outstanding remained at $ 200,000. No expression of a business purpose for the proposed recapitalization is contained in the minutes of the directors' meeting. The minutes recite,
The chairman then stated that in his opinion it was advisable that the capitalization of the corporation be changed.
A discussion was then had and upon motion duly made, seconded and unanimously carried, it was
Resolved that the capitalization of this corporation be changed * * *
On April 8, 1949, the directors voted a share-for-share common stock dividend, which raised total common stock outstanding to two thousand $ 100-par-value shares and the combined value of capital stock outstanding to $ 300,000. All the1956 U.S. Tax Ct. LEXIS 91">*98 preferred stock was then redeemed, pro rata, according to its terms, in two equal 500-share stages, on April 1, 1950, and December 1, 1951. This reduced total capital stock outstanding back to $ 200,000.
Petitioners received $ 12,875 each year. In their 1950 income tax returns the $ 3-per-share premium was reported by petitioners as a taxable dividend. In the 1951 returns it was reported as long-term capital gain.
There was no curtailment of the corporation's business prior to or following any of the preferred stock redemptions. There was no diminution in any shareholder's interest in the corporation as a result 26 T.C. 1046">*1050 of the pro rata preferred stock redemptions. On March 31, 1950, when the first pro rata preferred stock redemption was voted, the corporation's bank balance exceeded $ 260,000 with no outstanding indebtedness to bank, and the balance of earned surplus exceeded $ 129,000. On December 1, 1951, the time of the second pro rata preferred stock redemption, cash in bank exceeded $ 190,000 with no outstanding indebtedness to bank, and earned surplus approximated $ 276,000. On February 29, 1952, after the preferred stock redemptions involving aggregate distributions1956 U.S. Tax Ct. LEXIS 91">*99 in excess of $ 100,000, there was still an earned surplus of $ 249,520.48 and cash of $ 171,020 in the bank. The only recitations in the minutes of the directors' meetings at which the pro rata redemptions were voted, with regard to their purpose, was to the effect that, the report of the accountants having been presented to the corporation, the treasurer then stated that "in his opinion, it is at this time advisable" that the corporation retire $ 50,000 of the preferred stock.
On April 1, 1952, as the corporation's activities continued to expand, a further pro rata (1 1/2 to 1) 1,500-share $ 100-par-value common stock dividend was declared. Each time a stock dividend was declared after February 26, 1949, an amount equal to the amount of the dividend was transferred out of accumulated earned surplus into capital.
The distributions in redemption of the shares of preferred stock, out of earnings and profits accumulated after February 28, 1913, were made at such time and in such manner as to be in their entirety essentially equivalent to taxable dividends when received by the petitioners.
OPINION.
Upon the circumstances involved herein, as they appear after a careful consideration 1956 U.S. Tax Ct. LEXIS 91">*100 of the entire record, we hold the distributions received by petitioners in redemption of their preferred stock to be in whole essentially equivalent to the distribution of a taxable dividend 26 T.C. 1046">*1051 the purview of
1956 U.S. Tax Ct. LEXIS 91">*103 Thus, our principal concern is whether the net effect of the transactions involved, absent a real and substantial business reason on the part of the corporation as distinguished from a purpose to benefit the shareholders, was to distribute accumulated earnings and profits among the shareholders the same as if a cash dividend had been declared and paid.
The decision in each case will depend upon its own particular circumstance. Regs. 111,
Petitioners have not proved that the respondent erroneously stripped away the tax shelter of the stock redemption form of distributing post-February 28, 1913, earnings and profits. 26 T.C. 1046">*1053 needs of the corporation, and, when issued, was accepted and considered as an investment and not as a loan of any sort. At the time the decision was made to incorporate, net invested capital of the partnership, after 3 years of continuously1956 U.S. Tax Ct. LEXIS 91">*107 expanding operations, had reached and exceeded the $ 200,000 mark. There was every prospect of continued success and expansion. The loan officer at the bank which extended credit to the partnership testified as petitioners' witness that in his opinion, when consulted in the latter part of 1945, the business did need the $ 200,000 capital on March 1, 1946. There is no hint in the offering letter from the partnership, the minutes of the special meeting of the officers of the new corporation accepting the offer, or the indenture formally transferring the business from the partnership to the corporation, that the preferred stock was intended to constitute a loan or that it was felt that the capitalization was excessive in that amount. The manner in which the transaction was recorded on the corporate books is consistent with its treatment in the foregoing documents. The preferred stock had none of the incidents which, while masking the label of preferred stock, might equate it to security for a loan. For example, the dividend rights were noncumulative and its holders had absolutely no voting rights -- even in the event of a sale of the corporate franchise and all its assets. There1956 U.S. Tax Ct. LEXIS 91">*108 was no fixed time for retirement or cancellation of any part or all of the shares.
We also reject petitioners' contention that the $ 70,000 of United States savings bonds, together with about $ 16,000 of life insurance cash surrender values, were "outside investments" not properly includible in a computation of the partnership's or the new corporation's required net operating capital in and around March 1, 1946. The business depended upon bank loans and extensions of credit from suppliers to tide it over the regular April or May to September or October peak inventory period. Credit was geared to working capital -- viz, the excess of current assets over current liabilities or, otherwise stated, that fund which is readily available for the continued day-to-day operation of the business. A practical test of a business' current position would probably even exclude merchandise inventory from the calculation, as it normally1956 U.S. Tax Ct. LEXIS 91">*109 becomes liquid only upon sale and realization of the resulting accounts receivable. Finney, Principles of Accounting-Intermediate, ch. 27, pp. 527-528 (3d ed., 1949). For a truly conservative estimate of working capital, therefore, only about $ 47,000 of cash in banks, in addition to accounts receivable of $ 157,000 would have been available without taking into account the United States bonds and life insurance cash surrender values -- to be considered against $ 213,000 of accounts payable and $ 50,000 of notes payable. We have found, upon the entire record, that the United States bonds and the life insurance cash surrender values were regarded 26 T.C. 1046">*1054 and used the same as cash. Actually, before the United States bonds were gradually consumed in the ever-increasing need for working capital as the business grew and eventually accumulated a sizable amount of cash in banks even in excess of its needs, such bonds represented the significant portion of the "Monthly Bank Balances and U. S. Bonds" excess over "Monthly Indebtedness to Banks" schedules. Also, the majority stockholder and former senior partner testified as respondent's witness that it "wasn't necessary to have
Secondly, by all of the tests the present transactions are governed by
The fact that the director-officer-shareholders had already received nearly $ 80,000 of cash dividends during the period under review supports rather than detracts from our conclusion. For that matter, they had also received salaries in the aggregate of nearly $ 260,000 over the period. Both were fully taxable sources of income to them (sec. 22 (a), 1939 Code) and only the salary payments, which had already been increased from $ 31,000 to $ 57,000, were deductible by the corporation1956 U.S. Tax Ct. LEXIS 91">*112 (secs. 13, 15, 23 (a) (1)). Corporate earnings for the period approached $ 750,000 (over $ 432,000 after taxes). Nearly $ 250,000 was still left in earned surplus on February 28, 1952, after all of these transactions. The present record does not warrant a finding 26 T.C. 1046">*1055 that the redemptions were not motivated by and for the sole benefit of the shareholders as a means of reducing their taxes. That the corporation's obligation to pay 5 per cent dividends ceased is not a sufficiently material and substantial corporate business purpose to offset all the other significant indicia of a taxable dividend.
Petitioners' contentions with respect to hidden goodwill among the partnership assets transferred1956 U.S. Tax Ct. LEXIS 91">*113 to the corporation are not material or relevant for these purposes as there is no showing that the goodwill was capitalized or that the redemptions had any relation thereto or constituted any contraction thereof. (a) Definition of Dividend. -- The term "dividend" * * * means any distribution made by a corporation to its shareholders whether in money or in other property, (1) out of its earnings or profits accumulated after February 28, 1913, or (2) out of the earnings or profits of the taxable year (computed as of the close of the taxable year without diminution by reason of any distributions made during the taxable year), without regard to the amount of earnings and profits at the time the distribution was made. * * *↩
2. (g) Redemption of Stock. --
(1) In general. -- If a corporation cancels or redeems its stock (whether or not such stock was issued as a stock dividend) at such time and in such manner as to make the distribution and cancellation or redemption in whole or in part essentially equivalent to the distribution of a taxable dividend, the amount so distributed in redemption or cancellation of the stock, to the extent that it represents a distribution of earnings or profits accumulated after February 28, 1913, shall be treated as a taxable dividend.↩

The question whethter a distribution in connection with a cancellation or redemption of stock is essentially equivalent to the distribution of a taxable dividend depends upon the circumstances of each case. A cancellation or redemption by a corporation of a portion of its stock pro rata among all the shareholders will generally be considered as effecting a distribution essentially equivalent to a dividend distribution to the extent of the earnings and profits accumulated after February 28, 1913. * * *↩
